Forgive my ignorance when I ask this, but is it possible to create custom bodies of water from scenery like terrain blocks? That could be usefull for short waterfalls and other things.

I don't think so. There is a water texture which is used for fountains but I'm pretty sure it doesn't act like "real" water.

While I know we probably can't make 'real' water, I'm wondering if it would be possible to make something like The_Cook's Trackbeds set, but modeled as a stream bed using the caustics effects like he used on his water barrel and JCat used on his Stargate from the Spaceworx set on the water.
Then if someone could discover how to make a waterfall effect as a wall you could maybe create a small stream that can wind along with the occasional waterfall by just lowering the "Streambed" into the ground and adding some rocks and plants along the edge.
You could use straight,curved and 's' curved sections...slopes might be a little harder (and people would need to remember that water doesn't flow uphill...) and you'd want the fake waterfalls to line up with the Streambeds. If they were colorable (not sure if that's possible) you could maybe make it look like lava streams as well...

@wabig - the idea ith the trackbed is great. It shouldn't be a big deal, you would just have to add the caustics effect ;)
Now as for the waterfalls, that might be difficult.

I was thinking something along the lines of that. Let me elaborate:
The origninal plan was to have terrain block style water blocks, placeable anywhere. They would have invisible sides, so they could hook up to any real bodies of water w/ no problem, and the natural land sides would still be visible.
The main use I thought would be for short waterfalls, where you only want a waterfall about 2 units high, and would need to have a lower lake than you would want to making a hole in the ground.
I did think of the caustics effect, but would't that be a bit harsh for a body of water?

I see what you mean coinich. I remember when iceatcs first was researching the caustics, he had posted on Potter's site some screens that showed kind of what you described...a tile that was water. The caustics mainly showed on the bottom of the tile as you looked down into it BUT the sides of the tile had a series of vertical streaks that moved with the caustics. I don't know the exact movement, but it looked a bit like water flowing down the side to me.
I'd certainly use something to construct short waterfalls like you describe. I'd also use something that's more like a pre-built streambed as I described before too.

What about just custom waterfalls? I know I've seen one before, but I don't think it was released. A particle effect, I believe. Somebody could make particle effect cascades and one-two tile tall waterfalls.

Looking in to particle effects would probably be the best option for custom waterfall.
Also there is the water fall trick for shorter water falls.
As for bodies of water there are the texture flags water texture and water mask texture. I am not to sure what they will look like and what the deference between the two are since I never tried them , but it might be interesting option to experiment with.

I know, but to cover the hole there is only solid terrain blocks; nothing you can build water on.

Hrrmmm....... Dunno about the waterfall part, but some of these (http://belgabor.vodhin.net/facts/textures.jpg) look promising. Especially the last one.

Maybe add the swaying effect with the caustics to give a wave like action?
